Key Takeaways:

  • Barclays expects tighter financial conditions as the global monetary easing cycle approaches its end, increasing the importance of earnings growth in supporting equity valuations.
  • The bank forecasts European corporate earnings growth of 16% in 2026 and 10% in 2027, while maintaining scope for European equities to advance during the final quarter of 2026.
  • Higher bond yields, reduced equity risk premiums and more expensive financing could constrain returns and widen performance differences across companies and sectors.

Barclays strategists led by Emmanuel Cau warn that the global equity bull market is becoming more dependent on corporate earnings as support from monetary easing diminishes. In a research note, the bank said rising bond yields and a higher cost of capital could limit future equity returns, even as economic growth remains supported by fiscal spending and investment in artificial intelligence, infrastructure and strategic autonomy.

Higher Bond Yields Raise the Hurdle for Equity Returns

Barclays argues that the approaching end of the monetary easing cycle is changing the balance between equities and competing assets. Higher interest rates have made cash and bonds more attractive, while declining equity risk premiums have reduced the additional compensation investors receive for taking equity-market risk.

This environment places greater pressure on corporate earnings to justify share prices. According to the strategists, equities are no longer an automatic choice at current interest-rate levels, making earnings delivery and valuation discipline increasingly important to market performance.

The higher cost of capital could also moderate economic growth and restrict debt-funded investment, particularly in artificial intelligence. Companies that rely heavily on external financing may face different constraints from businesses with stronger cash generation, potentially widening performance gaps between sectors and individual issuers.

European Earnings Provide a Potential Source of Support

Despite the more restrictive financial backdrop, Barclays forecasts European corporate earnings growth of 16% in 2026, followed by a further 10% in 2027. The bank attributes part of the earnings momentum to the ongoing capital expenditure cycle, particularly spending linked to AI development and infrastructure.

The outlook suggests that European equities could retain support from improving corporate profitability even as higher yields reduce the scope for valuation expansion. For investors, the distinction is important: returns may increasingly depend on companies delivering the expected earnings growth rather than on a broad increase in market valuations.

Barclays’ forecast remains conditional on the economic and financial environment. Persistent inflation, volatile energy prices and geopolitical uncertainty could complicate investment decisions and financing conditions, while weaker-than-expected earnings would leave equity prices more exposed to higher discount rates.

Barclays Sees a Limited Fourth-Quarter Opportunity

Barclays adopted a cautious position ahead of September amid expectations of greater volatility. Rising bond yields and oil prices subsequently interrupted the summer equity rally, while fiscal concerns—particularly in France—added pressure to the European market outlook.

Nevertheless, the bank sees scope for European equities to advance toward year-end. Strategists point to reduced investor positioning and historically supportive fourth-quarter seasonal patterns as potential sources of support. They also note that valuations and market breadth have already adjusted to higher interest rates, elevated energy prices and fiscal constraints.

What Investors Should Monitor

Barclays’ outlook highlights a market environment in which financing costs and earnings performance are becoming more consequential for portfolio outcomes. Investors will need to monitor bond yields, corporate earnings delivery and the ability of businesses to fund investment without excessive reliance on debt. For European equities, the near-term opportunity rests on earnings resilience and positioning, while sustained gains will depend on companies meeting profitability expectations in a less supportive monetary environment.
